Extra Payments on a Loan: How to Repay Faster and Save Interest

A home or personal loan can run for 15 or 20 years, and in the early years most of each EMI goes to interest, not to the amount you borrowed. Paying more than your EMI when you can is the simplest way to shorten the loan and cut the total interest. This guide explains how it works, the ways to do it, and what to check with your bank first.

Why extra payments work

Banks charge interest on the amount you still owe (the reducing balance). Every rupee you pay above the EMI goes straight to reducing that balance, so all the interest that would have been charged on it in future months disappears. Because the balance is largest at the start, an extra payment in the first few years saves far more than the same amount paid near the end.

A worked example

Take a loan of ₹10,00,000 at 8.5% a year for 20 years. The EMI is about ₹8,678 and the total interest is about ₹10,82,776. Here is what different extra payments do, keeping the same EMI:

With ₹5,000 extra every month, you pay off the loan more than 11 years early and your total outflow falls from about ₹20.83 lakh to about ₹14.14 lakh, even though you pay more each month. You can try your own numbers in the EMI calculator with extra payments.

Ways to repay faster

  1. Part-prepayment. Pay a lump sum, such as a bonus, tax refund or maturing deposit, towards the principal.
  2. One extra EMI a year. Paying a 13th EMI each year is easy to plan for and, as the table shows, shortens a 20-year loan by more than three years.
  3. Round up your EMI. If your EMI is ₹8,678, paying ₹9,500 or ₹10,000 every month makes a real difference without much strain.
  4. Increase your EMI when your income rises. Even a 5–10% increase each year shortens the loan noticeably.
  5. Move to a lower rate. If your bank offers a lower rate to existing customers or another bank offers a balance transfer, compare the fees against the interest you would save.

Shorter tenure or lower EMI?

When you make a part-prepayment, banks usually let you choose between keeping the EMI and ending the loan sooner, or keeping the tenure and lowering the EMI. Keeping the EMI the same saves the most interest, which is what the calculator assumes. Lowering the EMI gives you breathing room each month but saves less. Ask your bank which option applies by default and how to change it.

What to check with your bank first

  • Prepayment charges. RBI rules stop banks from charging a prepayment penalty on floating-rate loans taken by individuals. Fixed-rate loans, and loans taken for business purposes, may still carry charges. Read your sanction letter or ask the bank.
  • Minimum amount and limits. Some banks set a minimum part-payment amount or a limit on how often you can prepay.
  • How it is recorded. Make sure the money is applied as a principal prepayment and not as an advance EMI, which does not reduce the loan the same way.
  • Updated schedule. After you prepay, ask for a revised repayment schedule and check the outstanding balance in your statement within a few days.

Should you prepay, or keep the money?

  • Keep an emergency fund first. A common rule is several months of expenses. Do not use it to prepay a loan.
  • Clear the costliest debt first. Credit card dues and personal loans usually cost far more than a home loan.
  • Compare rates. If your loan costs 8.5% and you can safely earn less than that after tax, prepaying gives a guaranteed saving.
  • Check tax benefits. Deductions on home loan interest and principal depend on the tax regime you choose and change from year to year. Check the current rules or ask a tax adviser before deciding.

How to make a part-payment

Most banks let you do it in net banking or the bank's app under an option such as "part prepayment", or at a branch with a request form. Note the date and reference number, and check that the outstanding balance in your loan statement has fallen by the amount you paid.

Common questions

Does prepaying hurt my credit score?

Paying more than the EMI is not a missed payment or default. If you close the loan early, the account shows as closed.

Can I prepay a car or personal loan?

Usually yes, but these loans are often fixed-rate and banks may charge a foreclosure fee, so check your agreement first.

When is the best time to prepay?

As early in the loan as you can, because the outstanding balance, and therefore the interest, is highest then.
